I think that way of speaking became popular around the time the movie elf came out, at least it was around where I lived. 'X is my favorite.' whether it was proper grammar or not.

I'm so sorry! I accidently hit "a little unnatural". It meant to select "natural". (ノ´Д`ゝ;;)
It sounds natural! You can also say, " Seeing your smile is my absolute favorite thing" both are natural!

"Seeing your happy smile is my absolute favorite" Is not natural at all. I didn't understand the meaning until I looked at the Japanese part. I'm pretty sure you have to say something like this, "I really like seeing you smile," or maybe "I really like it when you smile"
